Variable costs change in proportion to business activity — materials, sales commissions, hourly labor, freight, transaction fees. Distinguished from fixed costs (which don't change with volume — rent, salaries, insurance). Variable cost analysis is foundational for pricing, break-even calculation, and contribution margin analysis. Contribution Margin = Revenue – Variable Costs = the dollars available to cover fixed costs and generate profit. Variable cost businesses scale more flexibly (revenue declines also cause cost declines); fixed cost businesses face more operating leverage (revenue declines hurt profit disproportionately). Understanding your variable vs. fixed cost mix is essential for navigating downturns.
